How to Invest in Penny Stocks

by J. Hamilton Fraser on January 19, 2010

Stocks that can be bought for $5 or less are often and informally called penny stocks. Penny stock investing offers the possibility of making huge sums of money, at a low level of initial investment. However they are risky investments, as the companies are often either just starting up or in serious financial trouble.

A defining characteristic of a penny stock investment is thus the common, economic act of balancing high expected value if you have chosen the right companies with significant variation. This fact tends to attract investors deviating from what economists would call rational risk-averse behavior. Don’t be one of them!  Be sure to at least gain a solid understanding of penny stock investing from reputable sources such as the buy penny stocks guide.

How to Reduce Risk
While risk is inherent in penny stock investments you can take certain steps to reduce it. First of all, you want to spread out your investment over many companies. This is the classic always valid advice to diversify your portfolio. The nature of penny stocks is such that one company becoming successful can lead to your portfolio of penny stocks having a high return, even though many of the other companies in your portfolio fail.

Another, fairly obvious, advice is to research the companies you invest in. Don’t willy-nilly pick random companies, but look, in depth, at their situation. If it’s a company starting up, does it seem they have done their due research? Do they offer a quality product? What is the background of the people behind the company?

If it’s an established company in trouble, why did they get into trouble in the first place? How do they plan on getting out of it?

Successful Investment Requires Work
If you’re wanting to know the best penny stocks to buy, first realize that investing in penny stocks is not a get-rich-quick scheme. Yeah, you might get lucky, but the odds are against it. If you wish to be successful, you need to carefully select your companies based on strict guidelines. A stock is $5 or less for a reason, always keep this in mind.
